Can anyone else who use photoshop 3D as well as blender for texturing help me? :)

I’m pretty new to working with photoshop 3d and came across an annoying issue. After I’ve opened a 3d model to begin texturing in PS 3d and after I’ve pasted and positioned a reference image on a new layer, where I want it to appear on the model and merge it down so it applies to the template, it appears distorted (see images) and I was wondering if anyone knows what I am doing wrong and how to fix it? That’s not distortion. It looks like compression artifacts. Is the format of the image changing when you merge it down?
