When I set a background image in my viewport to actually model a character the image is always blurry.

How can I change this?

try going from Ortho to perspective mode !

When going from ortho to perspective mode, the background image doesn’t even show up. It seems only to pop up in some ortho views, but not in all.
did you change anything in the N panel ?
like adding AO !
can you upload the file so we can check it out !

What resolution is that image file?
That’d be the first question I’d ask too. If it’s a low resolution image that’s pretty much what I’d expect to see when it’s enlarged or zoomed in.
it looks like you are using a tiny thumbnail image for the background
something maybe 80 x 60 pixels
you can make out in parts that one “big” square is 4 x4 pixels
way too small
use a image that is at least 1024 pixels on a side
If you haven’t got a higher res image, scale the one you’ve got up in Photoshop or GIMP. Their scale functions allow some control over how scaled images are antialiased. Blender scales using OpenGL, and it sucks especially bad when scaling images up.
The resolution of the texture is actually 64x64. It’s not that big, but it’s actually one of the biggest textures Minecraft has to offer. Most textures are 16x16 there.
64x64 and 16x16 are not even thumbnails
they are small icons like the “home” or “back” or " print" icons in your web browser
